¿Cómo puedo resolver todas las referencias de entidad en el documento XHTML y convertirlo a un documento XHTML simple que IE pueda entender? El ejemplo XHTML:

Solución

Resulta que esta es una opción simple en la clase XmlTextReader (y XmlValidatingReader) - " EntityHandling " ;.

Así que una simple demostración de su problema: 

System.Xml.XmlTextReader textReader = new System.Xml.XmlTextReader("testin.xml");
textReader.EntityHandling = System.Xml.EntityHandling.ExpandEntities;
System.Xml.XmlDocument outputDoc = new System.Xml.XmlDocument();
outputDoc.Load(textReader);
System.Xml.XmlDocumentType docTypeIfPresent = outputDoc.DocumentType;
if (docTypeIfPresent != null)
    outputDoc.RemoveChild(docTypeIfPresent);
outputDoc.Save("testout.html");
textReader.Close();

Y si prefiere no tener que cargar el documento en la memoria, un equivalente de transmisión: 

System.Xml.XmlTextReader textReader = new System.Xml.XmlTextReader("testin.xml");

Otros consejos

xmllint puede hacerlo y, dado que xmllint está escrito en C y es software libre, es probable que sea relativamente fácil para adaptarlo a tu programa en C #. Aquí hay un ejemplo:
